The climate across Europe is showing clear signs of improvement and, if firms do their homework, there are some significant changes underway that could make European expansion a lucrative proposition.

The United Kingdom remains the No. 1 choice for international companies wanting to enter the European marketplace.

In spite of growing competition from its continental neighbors, the UK continues to attract high levels of investment thanks to a consistently superior business environment, world-class academic base, an existing stock of global companies and its important cultural and linguistic ties to the United States.

Challenges to the UK’s position come in many forms, but perhaps the most significant will be the continued rise of lower-cost business locations in Eastern Europe, and indeed further a field in India and China.

May saw the introduction of 10 new members to the European Union (EU), mostly former Communist states in Eastern Europe. These include the Czech Republic, Poland and Hungary, which have been at the forefront of attracting manufacturing projects for the past five years, thanks largely to huge disparities in their cost base compared with the rest of Europe.

Bringing these states into the EU places them in an even more advantageous position when it comes to competitive business locations. From a market perspective though, most of the 10 states are relatively small (Poland being the largest, with a population of 40 million).

Even so, the EU now has around 75 million more people, boosting the total size of the European market to 455 million. This will be expanded further in the coming years with the accession of Croatia, Bulgaria and Romania.

The new European Union shifts the heart of the continent eastward and threatens the comparative cost advantages of Portugal, Spain and Greece, which can no longer claim to offer the lowest cost base in the EU.

Don’t dismiss these places, though. They are successfully diversifying and creating important new strengths in service sectors and building on their proximity to the emerging North African markets.

This summer, the spotlight will be on Athens as the Greeks stake their global reputation on the line by hosting the Olympic Games. If Athens emulates Barcelona (Spain) and Sydney (Australia) then the city will stand to reap major rewards from businesses moving into the area. If it fails, then Greece could find itself overtaken by up and coming business locations in the Mediterranean region.

Some of the new EU entrants will offer a lot more than great cost advantages.

Watch out for some of the smaller countries like Estonia and Slovenia as they make the most of their tech-savvy skills base. These two countries demonstrate the important changes that are happening across Europe.

Record levels of overseas investment have poured into the Baltic nation of Estonia, which is successfully rebranding itself as a Nordic country that has more in common with Finland and Sweden than it does with Russia.

Slovenia is the rising star of the Balkans. Since the break up of Yugoslavia, the country has positioned itself as an Alpine tech hot spot, alongside Austria and Northern Italy.

COMPANIES CONSOLIDATE IN NEW LOCATIONS

The traditional model for companies building their European presence was to concentrate on establishing national sales teams, each with their own local infrastructure and support.

This was an appropriate strategy initially, but once established, firms are realizing that it made sense to consolidate key functions in specialist shared service centers.

The European strategy of global IT player Oracle was outlined at the recent Techlocate Berlin conference, where Tim Caiger, the company’s vice president for real estate (Europe, Africa and Middle East), explained how much Oracle was focusing on India and China in the global context and on the company’s emerging European center in Timisoara, Romania. More companies will begin to uncover the significant advantages of consolidating functions in lower-cost locations.

Cities like Prague, Budapest and Warsaw are successfully attracting high-value service industries, with European-wide, multilingual centers for accountancy, outsourcing, IT and other graduate-caliber functions.

These are no longer simply low-cost manufacturing locations, and their increasing appearance on corporate radar screens serves to illustrate the changing face of Europe.

BEWARE LOW-COST ASSUMPTIONS

When it comes to deciding on European locations, it is never black and white. Don’t rule out traditional European locations like the UK and Germany for manufacturing operations until you’ve checked out their productivity levels.

The leading European country when it comes to automotive engine manufacturing is still the UK, and not the new low-cost centers in Central Europe.

Nissan’s plant in Northeast England is still the most productive in Europe. In Germany, too, BMW has chosen to invest in Leipzig rather than over the border in the Czech Republic.

In manufacturing, the UK is riding the transition from traditional industries to advanced production processes and is still competitive when the wider productivity picture is examined.

The attractiveness of Central and Eastern Europe has led to many projects seeking out lower wage costs. As with service industries, being simply low cost is no guarantee of being a profitable place to do business.

The UK remains Europe’s leading location for engine production in the automotive sector and facilities like Nissan’s Sunderland plant in Northeast England is regularly ranked as the most productive in the world.

Elsewhere, the Financial Times recently highlighted the Land Rover factory at Halewood, near Liverpool. Ford has recently described the plant as its most efficient anywhere in the world, a dramatic turnaround from the 1980s when the facility was a byword for trade union militancy and poor productivity.

The Land Rover example demonstrates the importance of working closely with local partners to ensure that the right working environment is created in each location. What works in Liverpool will not necessarily work in Lisbon or Leipzig.

A word of warning if the UK is your preferred entry point to Europe — and for the majority of U.S. firms it still is — and you’re really looking for grants and incentives, then it might pay off to move with some haste.

Many of the significant grants in parts of the UK could disappear in a few years when European funds are switched to new priorities such as helping the new entrants to the EU.

A GROUP OF REGIONS

As difficult as it might be sometimes, first-time movers to Europe should view the continent not as a collection of 30 or so nation-states, each with its own quirks and flavors, but rather as hundreds of vastly different regions and sub-regions.

Using national assumptions, whether for specific datasets or generic stereotyping, can be extremely misleading. Within the UK, for example, there will be some relatively low-cost manufacturing areas with pockets of high unemployment and some high levels of grant assistance available.

In contrast, there will be regions of Central and Eastern Europe that offer a highly educated work force and a very hot office market.

Relying on national data could dramatically effect your cost calculations, too. Costs — both for property and labor — could vary up to 50 percent between capital cities like London and Paris, and elsewhere in the respective countries.

PRACTICALITIES

Making that first move into Europe can be daunting. It will be important to consult with key advisers at home before heading for the airport. Your bankers, lawyers, real estate advisers, HR consultants will all probably have European contacts and affiliations.

Identify those people with European experience and make use of a good deal of free initial advice that is out there.

It can be difficult to find a range of experts with true European understanding or reach, so contact the relevant American business network or chamber of commerce in your target areas.

Some professional firms have come together to create one-stop shops for U.S. firms looking to expand, access Touchdown Europe (www.touchdown-europe.co.uk), an independent network that includes leading banks, lawyers, accountants and other specialists, whose help will prove invaluable.

Site selection is just one obstacle to consider. There are also the complexities of establishing the right legal structure, pan-European accounting regulations, cross-border sales taxes, visas or work permits, and many other things to consider before you’ve even made your first sales call.

From the outset, many U.S. firms decide to outsource many of their non-core functions to local specialists, so that they can concentrate on building their businesses.

SENSIBILITIES

There can be no doubt that the war on terrorism has changed perspectives on both sides of the Atlantic Ocean. Flying the Stars and Stripes over your factory or office might be commonplace at home, but in the post-9/11 world, such symbols of American power might not be the most appropriate decor for your new European facility.

Irrespective of security concerns, however, it is often best to enter new markets in cooperation with local or regional firms that know the European scene.

This helps explain why the majority of U.S. firms coming to Europe for the first time do so via the merger, acquisition or joint venture route.

In recognition of this trend, many of the investment promotion agencies that are looking to attract new business to their areas have established special programs to facilitate matchmaking with local firms.

Europe is changing — and fast. The one constant is that your business will be courted by almost every country, region and city. So you would be advised to shop around for the best deal. You might be surprised.
